Nvidia has a cash problem -- too much of it

This week, Nvidia announced a significant $2 billion investment in chip design firm Synopsys, continuing a trend of large financial commitments from the semiconductor giant. This comes on the heels of other substantial investments, including a $1 billion stake in Nokia, $5 billion in Intel, and a staggering $10 billion in Anthropic, summing up to $18 billion across these four deals alone. The most notable commitment, however, is Nvidia's potential $100 billion investment in OpenAI shares, although no formal agreement has been finalized yet, according to Nvidia's CFO Colette Kress. With a robust financial position, Nvidia reported having $60.6 billion in cash and short-term investments by the end of October, a significant increase from $13.3 billion in January 2023, shortly after the release of ChatGPT. This pivotal moment not only elevated Nvidia's status in the tech world but also solidified the value of its chips. As Nvidia transitions from gaming technology to becoming the most valuable company in the U.S., its financial strength has drawn attention from investors eager to see how the company will allocate its excess cash. CEO Jensen Huang emphasized during Nvidia's earnings call that the scale of growth the company is experiencing is unprecedented. Analysts are projecting Nvidia to generate approximately $96.85 billion in free cash flow this year and an impressive $576 billion over the next three years. Some experts are advocating for Nvidia to channel more of its cash into share repurchases. Melius Research analyst Ben Reitzes noted that with anticipated free cash flow exceeding $600 billion in the coming years, the company should have ample resources for strategic buybacks. In August, Nvidia's board increased its repurchase authorization by an additional $60 billion. To date, the company has spent $37 billion on share repurchases and dividends in the first three quarters of the year. Huang confirmed their commitment to stock buybacks but also highlighted the importance of a strong balance sheet for maintaining customer and supplier confidence. This financial stability ensures that future product orders, crucial for Nvidia's growth, can be fulfilled efficiently. Kress reiterated that the company's primary focus remains ensuring sufficient cash reserves to deliver next-generation products promptly. Many of Nvidia's key suppliers, including Foxconn and Dell, rely on the company for working capital to manage inventory and enhance manufacturing capacity. Huang described Nvidia's strategic investments as vital, asserting that as companies like OpenAI expand, it further drives the demand for AI technologies and Nvidia's chips. While Nvidia does not mandate its investments to utilize its products, the integration appears natural. In its latest filings, Nvidia revealed it has invested $8.2 billion in private companies, opting for strategic investments over acquisitions. The company’s largest acquisition to date was the $7 billion purchase of Mellanox in 2020, which laid the foundation for its current AI offerings, comprising extensive server racks with an estimated value of around $3 million each. Attempts to acquire chip technology firm Arm for $40 billion in 2020 were thwarted by regulatory concerns, leading to the cancellation of that deal. While Nvidia has made smaller acquisitions to enhance its engineering teams, the absence of major mergers and acquisitions since the Arm deal remains evident. Kress acknowledged the challenges in pursuing significant acquisitions, expressing a desire for opportunities but recognizing the difficulty in securing them.
