Microsoft says OpenAI is driving 45% of the backlog for Azure cloud computing

Microsoft is currently grappling with capacity constraints in its Azure cloud computing division, largely attributed to the substantial backlog driven by OpenAI. In its recent earnings report for the second quarter, the tech giant disclosed that its commercial bookings backlog, termed as remaining performance obligations, surged by 110% year-on-year, reaching an impressive $625 billion. Notably, OpenAI accounts for approximately 45% of these commitments. During the earnings call, some analysts raised concerns regarding Microsoft's increasing reliance on OpenAI. CEO Satya Nadella emphasized the importance of acquiring new Azure clients but also highlighted the necessity of nurturing other services within the Microsoft suite. "Acquiring an Azure customer is crucial to us, but so is acquiring new clients for M365, GitHub, or Dragon Copilot, all of which represent valuable incremental businesses for us," Nadella remarked, stressing a balanced approach across the company's offerings. Despite reporting an overall earnings beat, Microsoft's shares dipped over 6% in after-market trading. Analyst Keith Weiss from Morgan Stanley noted that slow growth in Azure revenue and rising capital expenditure might have unsettled some investors. The company's capital expenditures saw a staggering 66% increase year-on-year, totaling $37.5 billion in the last quarter, reflecting the intense financial commitment tech companies are making in the AI landscape. CFO Amy Hood elaborated on the allocation of resources, highlighting the various areas of investment, including the development of first-party applications like Microsoft Copilot, research and development, and the talent acquisition strategy. "The remainder will support the growing demand for Azure capacity," she stated. Microsoft is not alone in facing these challenges. OpenAI executives have indicated that their ambitious plans, including a commitment to spend $250 billion on Azure services, are being hampered by limited computational resources, forcing them to make tough choices between product development and research. This earnings report marks a significant moment for OpenAI, as it is the first quarter following a major restructuring and a new agreement with Microsoft, its largest investor, of which it owns 27%. Hood described the partnership as pivotal, enabling both companies to maintain leadership in innovation and app development.
